How to invest in commodities

Investing means purchasing physical assets such as mines, oil fields and plantations and then selling them later for higher prices. This is known as commodity trading.

Commodity investing is based upon the assumption that an asset's value will increase if there is greater demand. When demand for a product decreases, the price usually falls.

When you expect the price to rise, you will want to buy it. You don't want to sell anything if the market falls.

There are three main types of commodities investors: speculators (hedging), arbitrageurs (shorthand) and hedgers (shorthand).

A speculator is someone who buys commodities because he believes that the prices will rise. He doesn't care whether the price falls. A person who owns gold bullion is an example. Or someone who invests on oil futures.

An investor who buys commodities because he believes they will fall in price is a "hedger." Hedging is a way of protecting yourself from unexpected changes in the price. If you own shares of a company that makes widgets but the price drops, it might be a good idea to shorten (sell) some shares. That means you borrow shares from another person and replace them with yours, hoping the price will drop enough to make up the difference. The stock is falling so shorting shares is best.

The third type, or arbitrager, is an investor. Arbitragers trade one thing to get another thing they prefer. For instance, if you're interested in buying coffee beans, you could buy coffee beans directly from farmers, or you could buy coffee futures. Futures enable you to sell coffee beans later at a fixed rate. The coffee beans are yours to use, but not to actually use them. You can choose to sell the beans later or keep them.

This is because you can purchase things now and not pay more later. If you're certain that you'll be buying something in the near future, it is better to get it now than to wait.

Any type of investing comes with risks. There is a risk that commodity prices will fall unexpectedly. Another risk is the possibility that your investment's price could decline in the future. You can reduce these risks by diversifying your portfolio to include many different types of investments.
